Effective vs Marginal Tax Rate, Explained

Your marginal tax rate is not what you pay. Here is the difference, why a raise never costs you money, and how to work out what you actually hand over.

Ask someone what tax rate they pay and they will usually name their bracket. That number — the marginal tax rate — is real, it matters, and it is not what they pay. It is the rate on their next dollar, not on all of them.

The gap between the two is large, consistent, and misunderstood widely enough that people turn down overtime and refuse raises to avoid crossing a line that does not do what they think it does.

Two different questions

A progressive system slices income into bands and taxes each band at its own rate. That produces two numbers, and they answer different questions.

Marginal rate — the rate applied to the next dollar you earn. This is the number that matters for decisions: whether to take overtime, whether to contribute to a retirement account, whether to realise a gain this year or next.

Effective rate — total tax divided by total income. This is the number that describes reality: what share of what you earned actually left.

Someone in a 22% bracket routinely has an effective federal rate somewhere in the low teens. That is not a loophole, a deduction or clever planning. It is simply what a graduated rate schedule does when your early dollars are taxed at low rates and only your last ones reach the top band.

Why a raise never leaves you worse off

This is the practical consequence and it is worth stating flatly: crossing into a higher bracket cannot reduce your take-home pay.

Only the dollars above the threshold are taxed at the higher rate. Everything below it continues to be taxed exactly as it was before. If a bracket boundary sits at $50,000 and you go from $49,000 to $52,000, only that last $2,000 sees the higher rate. The first $49,000 does not change at all.

There is a real version of this fear, and it is worth separating out. Benefit cliffs exist — income-tested credits, subsidies and assistance programmes can phase out or stop abruptly at a threshold, and crossing one genuinely can leave a household worse off. But that is a benefit rule, not a tax bracket, and the solution is to check the specific programme rather than to refuse the raise.

Include payroll tax, or you are describing someone else's paycheck

Most discussions of tax rates quietly mean federal income tax only. For a wage earner that leaves out the tax they most reliably feel.

Social Security and Medicare come out at a flat rate from the first dollar, with no bracket structure and no standard deduction underneath. For a household in the middle of the income distribution, that payroll bill frequently exceeds the federal income tax bill outright.

Two things follow. First, if you are comparing your effective rate against a figure you read somewhere, check which convention it used — including or excluding payroll tax moves the answer by several points.

Second, the self-employed pay both halves. An employee sees one share withheld and never sees the employer's matching share. A sole proprietor pays the whole thing visibly, which is why the sticker shock is real and why the self-employment tax calculator exists as a separate tool.

Use your return, not your paystub

To work out your effective rate, take the tax figures from your filed return — not from what was withheld.

Withholding is a projection. Your employer's payroll system knows your wages and whatever your W-4 told it. It does not know about your spouse's income, your itemised deductions, your side income, your capital gains or your credits.

The difference between projected withholding and actual liability is exactly what a refund or a balance due is. Calculating an effective rate from withholding measures how accurate your W-4 was, which is a different and much less interesting question.

What the marginal rate is genuinely useful for

Having separated them, the marginal rate earns its keep in a specific place: anything where you are deciding about the next dollar.

  • Retirement contributions. A pre-tax contribution reduces income from the top down, so it saves tax at your marginal rate, not your effective one. In every one of those cases, using your effective rate would understate the benefit substantially.

Reading the secondary figures

Two framings make an abstract percentage concrete.

Tax per $1,000 earned is the same information in a unit people reason about more naturally. "I keep $780 of every thousand" lands differently from "my effective rate is 22%", and it makes comparisons between job offers or between years immediate.

Days worked to cover the tax bill applies the effective rate to the calendar. It is rhetorical rather than economic — you do not literally work for the government until a date in spring — but it puts a scale on the number.

What an income-based view still misses

Even a careful effective rate covering federal, state, local and payroll tax leaves things out. Sales and excise taxes do not appear anywhere in an income-based calculation, and they take a larger share of a smaller income because lower-income households spend more of what they earn — the reverse sales tax calculator pulls that number off a receipt.
